Multi-asset portfolio stress test

A fictional client holds a £20m portfolio: 60% equities and 40% bonds. Equities decline 15% while bonds gain 5%. Calculate the total return and discuss what you would do next.

Portfolio return calculation

Equity contribution−9.0%
Bond contribution+2.0%
Total return−7.0%

Ending portfolio value = £20m × 0.93 = £18.6m, a £1.4m loss before fees. A strong candidate explains the result and then checks client objectives, liquidity, time horizon, drift from target weights and whether rebalancing is suitable.

Follow-up: portfolio weight drift

After the market move, equities are worth £10.2m and bonds £8.4m. Equity weight falls to approximately 54.8%, versus 60% initially. Returning to a 60/40 allocation at the new total value would require about £960,000 of equity purchases funded by bond sales, before transaction costs and client constraints.

Do not assume rebalancing is automatically correct. Discuss liquidity needs, mandate limits, tax and dealing costs, market outlook and capacity for loss.

Bond duration and interest-rate sensitivity

A £5m bond position has a modified duration of 5.2. Market yields rise by 75 basis points. Estimate the price impact.

First-order duration estimate

Modified duration5.2
Yield move+0.75%
Approx. P&L−£195k

Price change ≈ −5.2 × 0.0075 = −3.9%. £5m × −3.9% = −£195,000. This approximation excludes convexity, accrued income, spread moves and other market effects.

Follow-up: explain how the answer changes for a credit bond when government yields remain constant but credit spreads widen. Discuss spread duration and issuer-specific risk.
