Book Mock Interview ↗Portfolio stress test: the 60/40 allocation
A hypothetical $10m portfolio is invested 60% in equities and 40% in bonds. Equities fall 12% and bonds gain 3%. What happens?
Scenario result
Calculation: 0.60 × (−12%) + 0.40 × 3% = −6%. The portfolio loses $600,000 and ends at $9.4m, before fees or trading.
What the interviewer is testing
Go beyond the arithmetic. Explain diversification, the limits of historical stock–bond correlations, whether the shock breaches a client risk budget, and how to rebalance given liquidity and costs. Consider inflation and interest-rate regimes that could cause both assets to decline together.
Bond duration, DV01 and rate sensitivity
A $4m bond allocation has modified duration 5.0. Assume yields rise 50 basis points and ignore convexity. Estimate the impact.
Steps: DV01 ≈ $4m × 5 × 0.0001 = $2,000 per basis point. A 50 bp increase implies approximately −$100,000, or −2.5%, excluding convexity and spread changes.
How to extend the case
Explain why convexity matters for larger shocks, how credit-spread duration differs from rate duration, and how to hedge using Treasury futures or interest-rate swaps. Connect the risk to the portfolio’s overall benchmark and mandate.
